Instructions say "choose correct spacer that provides adequate clearance between handle and faucet base" but the kit has one spacer, how do I adjust?

You chose to either use the spacer or to leave it out if it's not needed. The spacer is there in case you need to have the knob stick out a little farther than just the knob itself would. Hope that helps!

Can someone explain how the pieces fit on to the stem? My stem does not have a center screw hold and protrudes only 2 inches from the wall.

You have the wrong diverter. Danco makes several. Ours fit fine and had worked better than the original. We put the adapter with Allen wrench and everything fit from there.

does it come with red and blue caps?

does it fit delta stems?
